What are Money Market Funds?

Money Market mutual funds are short-term debt funds. They invest in various money market instruments and endeavour to offer good returns over a period of up to one year while maintaining high levels of liquidity. The average maturity of these funds is one year.

Features of a Money Market Mutual Funds?

The core characteristics of a Money Market Mutual fund are:

  • Liquidity

These funds are particularly liquid due to their one-year maturity duration. Furthermore, because these funds offer fixed income for investors in such a short period of time, they are regarded as close substitutes for money. Furthermore, it is simple to trade money market instruments across currencies, maturities, debt structure, and credit risk, making it perfect for institutions looking to borrow or invest short-term funds.
  • Ensured Returns

Since money market instruments are sold at a discount to their face value, the amount paid to the investor at maturity is predetermined. This effectively assists individuals in selecting the instrument that best meets their financial requirements and investment horizon.
  • Regulated by RBI

RBI controls and regulates the Indian money market. The RBI is the only entity that can impact the organized sector, whereas the unorganized sector is beyond its control. However, because of the significantly larger scale of this organized sector, regulatory actions taken by the RBI can have a significant impact on how this entire market runs.

Types of Money Market Instruments

Money Market is an exchange where the trade of cash and cash-equivalent instruments takes place. The instruments that are traded in the money markets have maturities that can vary from overnight to one year. Here are some key money market instruments in India:

  • Treasury Bills or T-Bills

The Government of India issues treasury bills to raise funds for a period of up to 365 days. Since these are issued by the government, they are considered to be very safe. However, lower risks also translate into lower returns, which is the case with treasury bills, too. The returns on T-bills are lower than other money market instruments.

  • Certificate of Deposit or CD

A CD is a term deposit that is offered by scheduled commercial banks and does not have the option of premature redemption. The primary difference between a CD and an FD is that CDs are freely negotiable.

  • Repurchase Agreements or Repos

A repurchase agreement is made between a bank and RBI to facilitate short-term loans. It can also be made between two banks.

  • Commercial Paper or CP

Companies and financial institutions with a high credit rating can issue a commercial paper, which is a short-term, unsecured promissory note. It allows such entities to diversify their short-term borrowing sources. CPs are usually issued at a discounted rate, while the redemption is done at face value. The investor earns the difference.

How Do Money Market Funds Work?

A money market mutual fund invests in money market instruments with the objective of offering good returns (interest income) and keeping the NAV fluctuations minimal. Usually, the returns from the money market funds are more than the savings account.

Why Should You Invest in Money Market Funds?

The significant benefits of investing Money Market Funds are:

  • You Can Make Use of Your Surplus Funds: Money Market facilitates the disposal of extra cash while preserving their liquid nature and offering considerable profits on the same. It allows the transfer of savings from investors (such as banks, non-financial organizations, and state and municipal governments) into investment channels.
  • Easy Fund Resources: Money markets enable investors to withdraw funds on short notice. As a result, it is recommended that institutions borrow funds from the market rather than from banks, as the process is simpler and the interest rate is lower than that of commercial loans. Commercial banks may also use these money market instruments to meet the RBI's minimum cash reserve ratio requirements.
  • Returns: Such funds have the potential to provide larger returns than a traditional savings account. The returns, however, are not assured. The Net asset value (NAV) adjusts in response to changes in the overall interest rate regime. A decrease in interest rates may cause an underlying asset's price to rise and provide significant returns.

Taxation Rules of Money Market Mutual Funds

In the case of Money Market Funds, the taxation rules are as follows:

Capital Gains Tax

If you hold the units of the scheme for a period of up to three years, then the capital gains earned by you are called short-term capital gains or STCG. STCG is added to your taxable income and taxed as per the applicable income tax slab.

If you hold the units of the scheme for more than three years, then the capital gains earned by you are called long-term capital gains or LTCG. LTCG is taxed at 20% with indexation benefits.
